The relative strength index

The relative strength index is one of the most effective and widely-used indicators of momentum.

Meet the RSI

The relative strength index (RSI) compares how many times a price has closed higher and lower within a certain period.

So, if the FTSE 100 index has many more up-days than down-days over the period, its daily RSI will head higher.

Or, if it has more down-days than up-days, its RSI will fall.

You can see examples of this on the accompanying chart. Look at the green price-bars on the left of the chart, where the FTSE was going up day after day, taking the RSI higher.

And on the right of the chart, the red bars show many days when the FTSE fell, dragging the RSI down with it.

How to interpret RSI readings

The RSI gives readings of momentum between 0% and 100%.

A popular rule of thumb is that RSI readings above 70% mean the price is overbought and those below 30% mean the price is oversold. A reading of 50% is neutral.

In practice, though, it depends on what market you’re trading and the trend of the market.

In a strong uptrend, the market might not be really overbought until it reaches above 80%, whereas it might not be oversold in a strong downtrend until it gets below 20%.

The best thing to do is to look back at the particular market’s history and see how overbought and oversold it has tended to get in the past.

How to use RSI when trading

When a market is very overbought, it will often tend to fall back a bit, and when a market is very oversold, it will often bounce.
However, this is not the same as saying that you should short-sell the market on an overbought reading and buy it on an oversold reading.

It is always safest to trade in the same direction as the market is going in.

So, if you’re thinking of buying and the RSI reading is overbought, the best approach is to wait until the price dips a bit and the RSI reading is no longer overbought.

You can see an example of this here. On each of the times the FTSE and its daily RSI pulled back from overbought levels, it was a good buying opportunity.

Spotting when the trend might turn

Before the trend in a price reverses, it will usually lose momentum.

So, while the price will continue to make new highs or lows, the RSI will not be doing the same.

When the RSI isn’t at a new high or low along with the price, it’s called divergence, and it’s a warning of possible turn to come.

You can see here how the FTSE’s daily RSI turned downwards a couple of weeks before the FTSE itself reached a peak.

Adjusting the RSI to your needs

The standard setting for the RSI is 14 periods. So, whether you’re looking at a minute-by-minute price chart or a yearly one, the current reading will be based on the most recent fourteen minutes or years of action.

However, you can always change the setting to something you feel works better, which you will typically find by trial and error.
